2. Validation Scope: What Must Be Covered
- PD models: Logistic regression, machine learning scorecards, rating transition matrices.
- LGD models: Workout models, regression-based LGD, downturn adjustments.
- EAD models: Credit conversion factors, revolving exposure projections.
- Staging logic: SICR thresholds, qualitative triggers, cure provisions.
- Macroeconomic scenarios: Variable selection, satellite models, probability weighting.
- System implementation: Code review, calculation reconciliation, data lineage.
3. Conceptual Soundness Testing
Validators assess whether model design aligns with economic intuition, regulatory requirements, and portfolio characteristics:
- Are PD models based on credible default definitions aligned with IFRS 9 and local regulations?
- Do LGD models distinguish collateralized versus unsecured exposures with appropriate recovery timing?
- Does staging logic incorporate both quantitative thresholds and qualitative backstops?
- Are macroeconomic scenarios reasonable and supportable, covering sufficient forecast horizon?
- Is the model universe segmented appropriately to capture heterogeneous risk profiles?
4. Data Quality and Representativeness
Garbage in, garbage out—validation scrutinizes data foundations:
- Completeness: Are key variables (DPD, balances, collateral values) available for >95% of observations?
- Accuracy: Reconciliation of development datasets to source systems with materiality thresholds.
- Historical depth: Sufficient coverage of full economic cycles including stress periods (ideally 10+ years).
- Representativeness: Development sample reflects current underwriting standards and portfolio composition.
- Outlier treatment: Documented approach to extreme values, missing data, and data transformations.
5. Model Performance Testing
Discrimination metrics:
- AUC/Gini coefficients comparing model rankings against actual defaults.
- KS statistic measuring maximum separation between good and bad distributions.
- Lift charts showing concentration of defaults in high-risk buckets.
Calibration testing:
- Reliability diagrams plotting predicted PD versus observed default rates.
- Binomial or chi-square tests for statistical significance of deviations.

- Peer benchmarking comparing provision levels, coverage ratios, and staging distributions against similar institutions.
- Vendor model comparisons contrasting proprietary vs. external scorecard performance.
- Simplified models checking whether complex approaches materially outperform parsimonious alternatives.
8. Sensitivity and Scenario Analysis
Validators stress-test models under alternative assumptions:
- Parameter sensitivity: ECL impact from ±10% changes in PD, LGD, EAD.
- Scenario weighting: Provision volatility shifting probability mass from base to pessimistic scenario.
- SICR threshold changes: Migration rates and ECL under tighter/looser staging criteria.
- Downturn assumptions: LGD and CCF under severe recession vs. base case.
- Discount rate: Impact of using funding costs vs. EIR for cash flow discounting.
9. System Implementation and Controls
Model validation extends beyond equations to operational reliability:
- Code review: Validators replicate ECL calculations in independent environment, reconciling results.
- Data lineage: Tracing inputs from source systems through transformations to model outputs.
- Version control: Ensuring model parameters, code, and assumptions are properly tracked.
- User access: Segregation of duties preventing developers from approving own model changes.
- Change management: Formal approval for modifications with impact analysis and re-validation triggers.
10. Validation Reporting and Governance
Validation findings culminate in formal reports submitted to governance bodies:
- Executive summary: Model rating (satisfactory, needs enhancement, unacceptable) with key findings.
- Detailed analysis: Performance metrics, backtesting results, identified limitations.
- Issue log: Material findings, recommended remediation actions, target completion dates.
- Management response: Action plans addressing validation concerns with assigned owners.
- Board reporting: Quarterly dashboard tracking model inventory, validation status, and remediation progress.
